2019 Taxation Law, Q8

B transferred his ownership over a 1,000-square meter commercial land and three-door apartment to ABC Corp., a family corporation of which B is a stockholder. B paid no tax on the exchange, maintaining that it is a tax avoidance scheme allowed under the law. 1. Tax-Free Exchange
Under Section 40(C)(2) of the National Internal Revenue Code, no gain or loss is recognized if property is transferred to a corporation by a person in exchange for stock in such corporation, and as a result of such exchange, the transferor, alone or together with others not exceeding four persons, gains control of said corporation. Control means ownership of stocks possessing at least fifty-one percent of the total voting power. This non-recognition of gain defers the tax liability until a subsequent taxable disposition of the shares or property occurs.

2. Tax Avoidance Principles
Tax avoidance is the legal minimization of tax liability through legal means and statutory options expressly permitted by law. It involves structuring transactions to take advantage of statutory exemptions, tax-free exchange provisions, or deductions authorized by the Tax Code. Because tax avoidance uses legal remedies provided by legislature without fraudulent intent or misrepresentation, it is legally valid and distinct from illegal tax evasion schemes.

3. Evasion vs Avoidance
Tax evasion involves the willful, fraudulent, and illegal attempt to defeat or evade tax liabilities through intentional understatement of income, non-declaration of receipts, or fictitious documentation. Conversely, invoking Section 40(C)(2) for a tax-free corporate exchange is a legitimate tax planning strategy authorized by statute. Since the transaction meets all statutory conditions for non-recognition of gain, avoiding tax liability under an express legal privilege constitutes lawful tax avoidance, not tax evasion.
